Understanding the Money Market

The money market is one of the pillars of the global financial system. It involves overnight swaps of vast amounts of money between banks and the U.S. government. The majority of money market transactions are wholesale transactions that take place between financial institutions and companies.

Institutions that participate in the money market include banks that lend to one another and to large companies in the eurocurrency and time deposit markets; companies that raise money by selling commercial paper into the market, which can be bought by other companies or funds; and investors who purchase bank CDs as a safe place to park money in the short term. Some of those wholesale transactions eventually make their way into the hands of consumers as components of money market mutual funds and other investments.

In the wholesale market, commercial paper is a popular borrowing mechanism because the interest rates are higher than for bank time deposits or Treasury bills, and a greater range of maturities is available, from overnight to 270 days. However, the risk of default is significantly higher for commercial paper than for bank or government instruments.

Individuals can invest in the money market by buying money market funds, short-term certificates of deposit (CDs), municipal notes , or U.S. Treasury bills. For individual investors, the money market has retail locations, including local banks and the U.S. government's TreasuryDirect website. Brokers are another avenue for investing in the money market.

The U.S. government issues Treasury bills in the money market, with maturities ranging from a few days to one year. Primary dealers buy them in large amounts directly from the government to trade between themselves or to sell to individual investors. Individual investors can buy them directly from the government through its TreasuryDirect website or through a bank or a broker. State, county, and municipal governments also issue short-term notes.

Money market funds seek stability and security with the goal of never losing money and keeping  net asset value  (NAV) at $1. This one-buck NAV baseline gives rise to the phrase " break the buck ," meaning that if the value falls below the $1 NAV level, some of the original investment is gone and investors will lose money. However, this scenario only happens very rarely, but because many money market funds are not FDIC-insured, meaning that money market funds can nevertheless lose money.

Types of Money Market Instruments

Money market funds.

The wholesale money market is limited to companies and financial institutions that lend and borrow in amounts ranging from $5 million to well over $1 billion per transaction. Mutual funds offer baskets of these products to individual investors. The net asset value (NAV) of such funds is intended to stay at $1.

During the 2008 financial crisis, one fund fell below that level. That triggered market panic and a mass exodus from the funds, which ultimately led to additional restrictions on their access to riskier investments.

Money Market Accounts 

Money market accounts are a type of savings account. They pay interest, but some issuers offer account holders limited rights to occasionally withdraw money or write checks against the account. (Withdrawals are limited by federal regulations. If they are exceeded, the bank promptly converts it to a checking account.) Banks typically calculate interest on a money market account on a daily basis and make a monthly credit to the account.

In general, money market accounts offer slightly higher interest rates than standard savings accounts. But the difference in rates between savings and money market accounts has narrowed considerably since the 2008 financial crisis.

Average interest rates for money market accounts often vary based on the amount deposited. As of June 2023, the best-paying money market account with a no minimum deposit offered 5% annualized interest.

Given today's high interest rate market, money market accounts have become more popular because of their perceived their safety when compared to more volatile investments, such as stocks.

Funds in money market accounts are insured by the Federal Deposit Insurance Corporation (FDIC) at banks and the National Credit Union Administration (NCUA) in credit unions.  

Certificates of Deposit (CDs)

Most certificates of deposit (CDs) are not strictly money market funds because they are sold with terms of up to 10 years. However, CDs with terms as short as three months to six months are available.

As with money market accounts, bigger deposits and longer terms yield better interest rates. Rates in June 2023 for 12-month CDs ranged from about 4.90% to 5.15% depending on the size of the deposit. Unlike a money market account, the rates offered with a CD remain constant for the deposit period. There is usually a penalty associated with an early withdrawal of funds deposited in a CD.

CDs have also gained in popularity recently due to their safety and currently high rates.

Commercial Paper

The commercial paper market is for buying and selling unsecured loans for corporations in need of a short-term cash infusion. Only highly creditworthy companies participate, so the risks are low.

Banker's Acceptances

The banker's acceptance is a short-term loan that is guaranteed by a bank. Used extensively in foreign trade, a banker's acceptance is like a post-dated check and serves as a guarantee that an importer can pay for the goods. There is a secondary market for buying and selling banker's acceptances at a discount .

Eurodollars

Eurodollars are dollar-denominated deposits held in foreign banks, and are thus, not subject to Federal Reserve regulations. Very large deposits of eurodollars are held in banks in the Cayman Islands and the Bahamas. Money market funds, foreign banks, and large corporations invest in them because they pay a slightly higher interest rate than U.S. government debt.

The repo, or repurchase agreement (repo), is part of the overnight lending money market. Treasury bills or other government securities are sold to another party with an agreement to repurchase them at a set price on a set date.

The money market is defined as dealing in debt of less than one year. It is primarily used by governments and corporations to keep their cash flow steady, and for investors to make a modest profit.

The capital market is dedicated to the sale and purchase of long-term debt and equity instruments. The term "capital markets" refers to the entirety of the stock and bond markets. While anyone can buy and sell a stock in a fraction of a second these days, companies that issue stock do so for the purpose of raising money for their long-term operations. While a stock's value may fluctuate, unlike many money market products, it has no expiration date (unless, of course, the company itself ceases to operate).

Advantages and Disadvantages of Money Markets

There are several pros and cons of money market investments. Most money market securities are considered extremely low-risk, due to the protection of FDIC insurance, backing by a government or bank, or the high creditworthiness of the borrowers. They are also very liquid, meaning that they can readily be exchanged for cash at short notice.

The tradeoff of having low risk is that these investments also have low returns. Not only do money markets underperform other asset classes, they often don't even keep pace with inflation. In addition, any fees associated with an account can easily eat into those slim returns.

Moreover, these advantages do not extend to all money market securities. Some of them are not FDIC insured, and there is a (small) chance that even the most trustworthy borrowers may default. Some money market accounts have minimum balance requirements or restrictions on withdrawals.

For depositors, most money market accounts are insured by the FDIC up to $250,000 per institution. Because money market instruments are very low risk, there is virtually no chance you will lose your money by owning a CD or T-bill either. • The system of Primary Dealers (PDs) in the Government Securities Market was introduced by Reserve Bank of India in 1995 to strengthen the market infrastructure of Government Securities
• DFHI was set up by RBI in March 1988 to activate the Money Market.
• It got the status of Primary Dealer in February 1996. Over a period of time, RBI divested its stake and DFHI became a subsidiary of State Bank of India (SBI).
• SBI had also set up a subsidiary in 1996 for doing PD business namely SBI Gilts Limited.
• Both these companies were merged in 2004 to become the largest Primary Dealer in the country
• Primary Dealers can also be referred to as Merchant Bankers to Government of India as only they are allowed to underwrite primary issues of government securities other than RBI
• PDs are allowed the following activities as core activities1. Dealing and underwriting in Government securities. 2. Dealing in Interest Rate Derivatives.3. • The call money market is an integral part of the Indian Money Market, where the day-to-day surplus funds (mostly of banks) are traded. The loans are of short-term duration varying from 1 to 14 days.
• The money that is lent for one day in this market is known as "Call Money", and if it exceeds one day (but less than 15 days) it is referred to as "Notice Money".
• Banks borrow in this market for the following purpose
• To fill the gaps or temporary mismatches in funds
• To meet the CRR SLR mandatory requirements as stipulated by the Central bank
• To meet sudden demand for funds arising out of large outflows.
• CDs are negotiable money market instruments and are issued in dematerialised form or a usance promissory note, for funds deposited at a bank or other eligible financial institution for a specified time period.
• They are like bank term deposits accounts. Unlike traditional time deposits these are freely negotiable instruments and are often referred to as Negotiable Certificate of Deposits

• All these are issued at a discount-to-face value. For example a Treasury bill of Rs. 100.00 face value issued for Rs. 91.50 gets redeemed at the end of it's tenure at Rs. 100.00.
• Who can invest in T-Bill
• Banks, Primary Dealers, State Governments, Provident Funds, Financial Institutions, Insurance Companies, NBFCs, FIIs (as per prescribed norms), NRIs OCBs can invest in T-Bills.
• At present, the Government of India issues three types of treasury bills through auctions, namely, 91-day, 182-day and 364-day. There are no treasury bills issued by State Governments.
• Treasury bills are available for a minimum amount of Rs.25,000 and in multiples of Rs. 25,000. Treasury bills are issued at a discount and are redeemed at par.

• What is CBLO?CBLO is explained as under An obligation by the borrower to return the money borrowed, at a specified future date An authority to the lender to receive money lent, at a specified future date with an option/privilege to transfer the authority to another person for value received An underlying charge on securities held in custody (with CCIL) for the amount borrowed/lent.
• Banks, financial institutions, primary dealers, mutual funds and co-operative banks, who are members of NDS, are allowed to participate in CBLO transactions. Non-NDS members like corporates, co-operative banks, NBFCs, Pension/Provident Funds, Trusts etc. are allowed to participate by obtaining Associate Membership to CBLO Segment.
• It is a transaction in which two parties agree to sell and repurchase the same security. Under such an agreement the seller sells specified securities with an agreement to repurchase the same at a mutually decided future date and a price
• The Repo/Reverse Repo transaction can only be done at Mumbai between parties approved by RBI and in securities as approved by RBI (Treasury Bills, Central/State Govt securities).

Money market funds are offering yields that top 5%. Before you invest, here’s what you need to know.

Since interest rates have risen in the past two years, money market funds have become more appealing to investors. Money market funds, which are invested in short-term, safe securities, are mutual funds that closely track the Federal Reserve’s benchmark rate. With interest rates at a more than 20-year high, some money market funds offer yields of around 5%. 

Before you invest, let’s break down what you need to know to determine whether they’re right for you.

How money market funds work  

Money market mutual funds have been around since the 1970s, but there’s been a resurgence of interest in them due to the Silicon Valley Bank failure last year and the Fed’s rate hikes. These funds are offered by brokerages and are invested in low-risk, short-term assets, such as Treasury securities, corporate and municipal bonds, and certificates of deposit (CDs). Interest is typically paid out monthly.

Yields on money market funds tend to fluctuate with changes in the federal funds rate. They’re very liquid investments, making them a good place to park money you may need to access again quickly.

Are money market funds safe?

Although money market funds aren’t covered by Federal Deposit Insurance Corp. (FDIC) insurance because they’re mutual funds, not bank accounts, they’re still safe. (Note that money market funds are different than money market accounts, which are a type of deposit account offered by banks and credit unions.)

Why? Money market funds must have a net asset value (NAV) of $1 per share. 

“Money market funds maintain a net asset value or closing price of [a] dollar per share. That’s the whole goal of the money market fund. You’re not going to really see any price fluctuation and that’s what creates the safety feature, says Sophoan Prak, Certified Financial Planner (CFP) and Financial Advisor at Vanguard. “There could be, in history, money market funds that have broken the buck, but that’s very rare.”

In other words, money market funds aren’t volatile investments, which means you’re unlikely to lose money by investing. 

If you do invest in a money market fund, make sure to opt for a brokerage that has Securities Investor Protection Corporation (SIPC) insurance. SIPC insurance won’t protect you if the money market fund breaks the buck, but it will protect investments up to $500,000 in the event of a brokerage failure.

Types of money market funds  

There are a few different types of money market funds; some invest in corporate debt, others in government-issued bonds, and some in both.

• Municipal: these funds are exempt from federal tax because they’re invested in municipal bonds, which are debt issued by cities and states. Generally, they offer lower yields than other types of money market funds.
• Government: these funds are invested in Treasurys and other federal government securities.  
• Prime: these funds are invested in government securities, CDs, corporate debt, and more.

Who are money market funds right for?

Anyone can invest in a money market fund, but it’s best for money you plan to use in the near future, such as a vacation you want to take a year from now. 

“Money market [funds] are really intended for short-term needs, such as an emergency fund,” says Prak. “If you actually need the money to pay your bills or even if you need the money within the next one or two years, that’s when money market funds would be an appropriate investment to use as an alternative to keeping your money at a local bank or a savings account.”

While some money market funds boast yields well above 4%, you don’t want to put too much money into them, especially for long-term investing. Money market yields usually don’t outpace inflation. And with the Fed planning to cut rates later this year, yields will likely decline. 

Pros and cons of money market funds

Money market mutual funds carry great benefits for many investors, but they’re not going to be the best fit for everyone. Here are some key things to remember:

• Principal protection. You can protect your initial investment and possibly earn a decent return, depending on interest rates. 
• Some offer tax advantages. By investing in municipal money market funds, you can avoid paying federal tax on your investment.
• Liquidity. You can typically access your cash within a few business days. 
• Yield may not beat inflation. If you want an investment that outpaces inflation, try stocks and bonds instead of money market funds.
• Lack of insurance. You won’t receive FDIC or National Credit Union Administration (NCUA) insurance with a money market mutual fund.

The takeaway  

Money market mutual funds can be a solid option if you want to earn a decent yield but still want to access your cash whenever you need it. This low-risk investment probably isn’t the best place to stash your money in the long run, but it can be a good place to store an emergency fund or savings you may need to tap immediately.

MONEY MARKET • As per RBI definitions “ A market for short terms financial assets that are close substitute for money, facilitates the exchange of money in primary and secondary market”. • The money market is a mechanism that deals with the lending and borrowing of short term funds (less than one year). • A segment of the financial market in which financial instruments with high liquidity and very short maturities are traded. • It doesn’t actually deal in cash or money but deals with substitute of cash like trade bills, promissory notes & government papers which can converted into cash without any loss at low transaction cost. • It includes all individual, institution and intermediaries.

The Definition • Money Market is "the centre for dealings, mainly short-term character, in money assets. • It meets the short-term requirements of borrower and provides liquidity or cash to the lenders. • It is the place where short-term surplus investible funds at the disposal of financial and other institutions and individuals are bid by borrowers, again comprising Institutions, individuals and also the Government itself" • Money market refers to the market for short term assets that are close substitutes of money, usually with maturities of less than a year. • A well functioning money market provides a relatively safe and steady income-yielding avenue. • Allows the investor institutions to optimize the yield on temporary surplus funds. • Instrument of Liquidity adjustment by Central Bank.

Instrument of Money Market A variety of instrument are available in a developed money market. In India till 1986, only a few instrument were available. They were • Treasury bills • Money at call and short notice in the call loan market. • Commercial bills, promissory notes in the bill market.

NEW INSTRUMENTS • Now, in addition to the above the following new instrument are available: • Commercial papers. • Certificate of deposit. • Inter-bank participation certificates. • Repo instrument • Banker's Acceptance • Repurchase agreement • Money Market mutual fund

Certificate of Deposit • CDs are short-term borrowings in the form of Usance Promissory Notes having a maturity of not less than 15 days up to a maximum of one year. • CD is subject to payment of Stamp Duty under Indian Stamp Act, 1899 (Central Act) • They are like bank term deposits accounts. Unlike traditional time deposits these are freely negotiable instruments and are often referred to as Negotiable Certificate of Deposits • A CD is a time deposit with a bank. • Like most time deposit, funds can not withdrawn before maturity without paying a penalty. • CD’s have specific maturity date, interest rate and it can be issued in any denomination. • The main advantage of CD is their safety. • Anyone can earn more than a saving account interest.

Features of CD • CDs can be issued by all scheduled commercial banks except RRBs • Minimum period 15 days • Maximum period 1 year • Minimum Amount Rs 1 lac and in multiples of Rs. 1 lac • CDs are transferable by endorsement • CRR & SLR are to be maintained • CDs are to be stamped

Commercial Paper • Commercial Paper (CP) is an unsecured money market instrument issued in the form of a promissory note. CP is a short term unsecured loan issued by a corporation typically financing day to day operation. • CP is very safe investment because the financial situation of a company can easily be predicted over a few months. • Only company with high credit rating issues CP’s. • Who can issue Commercial Paper (CP) Highly rated corporate borrowers, primary dealers (PDs) and satellite dealers (SDs) and all-India financial institutions (FIs)

Eligibility for issue of CP • The tangible net worth of the company, as per the latest audited balance sheet, is not less than Rs. 4 crore; • The working capital (fund-based) limit of the company from the banking system is not less than Rs.4 crore and the borrowable account of the company is classified as a Standard Asset by the financing bank/s.

Rating Requirement • All eligible participants should obtain the credit rating for issuance of Commercial Paper • Credit Rating Information Services of India Ltd. (CRISIL) • Investment Information and Credit Rating Agency of India Ltd. (ICRA) • Credit Analysis and Research Ltd. (CARE) • Duff & Phelps Credit Rating India Pvt. Ltd. Maturity • CP can be issued for maturities between a minimum of 15 days and a maximum upto one year from the date of issue. • If the maturity date is a holiday, the company would be liable to make payment on the immediate preceding working day. CP is issued to and held by individuals, banking companies, other corporate bodies registered or incorporated in India and unincorporated bodies, Non-Resident Indians (NRIs) and Foreign Institutional Investors (FIIs). Repo Rates and Reverse Repo Rates • RBI uses Repo and Reverse repo as instruments for liquidity adjustment in the system • It helps banks to invest surplus cash • It helps investor achieve money market returns with sovereign risk. • It helps borrower to raise funds at better rates • An SLR surplus and CRR deficit bank can use the Repo deals as a convenient way of adjusting SLR/CRR positions simultaneously.

Repurchase agreement (Repos) • Repo is a form of overnight borrowing and is used by those who deal in government securities. • They are usually very short term repurchases agreement, from overnight to 30 days of more. • The short term maturity and government backing usually mean that Repos provide lenders with extreamly low risk. • Repos are safe collateral for loans.

Banker's Acceptance • A banker’s acceptance (BA) is a short-term credit investment created by a non-financial firm. • BA’s are guaranteed by a bank to make payment. • Acceptances are traded at discounts from face value in the secondary market. • BA acts as a negotiable time draft for financing imports, exports or other transactions in goods. • This is especially useful when the credit worthiness of a foreign trade partner is unknown

Treasury Bills Treasury bills, commonly referred to as T-Bills are issued by Government of India against their short term borrowing requirements with maturities ranging between 14 to 364 days. • (T-bills) are the most marketable money market security. • They are issued with three-month, six-month and one-year maturities. • T-bills are purchased for a price that is less than their par(face) value; when they mature, the government pays the holder the full par value. • T-Bills are so popular among money market instruments because of affordability to the individual investors.

Who can invest in T-Bill • Banks, Primary Dealers, State Governments, Provident Funds, Financial Institutions, Insurance Companies, NBFCs, FIIs (as per prescribed norms), NRIs & OCBs can invest in T-Bills. • All these are issued at a discount-to-face value. Gilt edged securities • The term government securities encompass all Bonds & T-bills issued by the Central Government, and state governments. These securities are normally referred to, as "gilt-edged" as repayments of principal as well as interest are totally secured by sovereign guarantee.
